From the hits I’ve seen it turn up, I believe it works by applying lots of lossy compression, the theory being that similar pictures will contain the same wavelets. So it will link to images with large patches of similar colors in the same areas of the picture. It’s not a very precise algorithm, but should link to the same image cropped differently or images from the same set taken immediately after each other. As for recognizing nudity, I’m not sure if it’s capable of knowing the difference between an eye and a nipple.
